What trends should we look for it we want to identify stocks that can multiply in value over the long term? Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. Although, when we looked at Johnson Service Group (LON:JSG), it didn't seem to tick all of these boxes.

Understanding Return On Capital Employed (ROCE)

Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. The formula for this calculation on Johnson Service Group is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.03 = UK£9.9m ÷ (UK£405m - UK£79m) (Based on the trailing twelve months to June 2020).

Thus, Johnson Service Group has an ROCE of 3.0%. Ultimately, that's a low return and it under-performs the Commercial Services industry average of 11%.

The Trend Of ROCE

We weren't thrilled with the trend because Johnson Service Group's ROCE has reduced by 71% over the last five years, while the business employed 64% more capital. However, some of the increase in capital employed could be attributed to the recent capital raising that's been completed prior to their latest reporting period, so keep that in mind when looking at the ROCE decrease. The funds raised likely haven't been put to work yet so it's worth watching what happens in the future with Johnson Service Group's earnings and if they change as a result from the capital raise.

The Bottom Line On Johnson Service Group's ROCE

We're a bit apprehensive about Johnson Service Group because despite more capital being deployed in the business, returns on that capital and sales have both fallen. Yet despite these concerning fundamentals, the stock has performed strongly with a 64% return over the last five years, so investors appear very optimistic. In any case, the current underlying trends don't bode well for long term performance so unless they reverse, we'd start looking elsewhere.
