So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Baikowski SA (EPA:ALBKK) makes use of debt. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Much Debt Does Baikowski Carry?
As you can see below, Baikowski had €13.9m of debt at June 2022, down from €20.3m a year prior. However, because it has a cash reserve of €7.59m, its net debt is less, at about €6.34m.
A Look At Baikowski's Liabilities
The latest balance sheet data shows that Baikowski had liabilities of €13.1m due within a year, and liabilities of €12.8m falling due after that. Offsetting these obligations, it had cash of €7.59m as well as receivables valued at €10.5m due within 12 months. So it has liabilities totalling €7.75m more than its cash and near-term receivables, combined.
Since publicly traded Baikowski shares are worth a total of €66.7m, it seems unlikely that this level of liabilities would be a major threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Baikowski has a low net debt to EBITDA ratio of only 0.59. And its EBIT easily covers its interest expense, being 54.0 times the size. So you could argue it is no more threatened by its debt than an elephant is by a mouse. On top of that, Baikowski grew its EBIT by 41% over the last twelve months, and that growth will make it easier to handle its debt. When analysing debt levels, the balance sheet is the obvious place to start. But it is Baikowski's earnings that will influence how the balance sheet holds up in the future. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Over the last three years, Baikowski actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.
Our View
Happily, Baikowski's impressive interest cover implies it has the upper hand on its debt. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. It looks Baikowski has no trouble standing on its own two feet, and it has no reason to fear its lenders. For investing nerds like us its balance sheet is almost charming. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet. These risks can be hard to spot.
