Solteq Oyj's (HEL:SOLTEQ) Stock Is Going Strong: Have Financials A Role To Play?

Solteq Oyj (HEL:SOLTEQ) has had a great run on the share market with its stock up by a significant 84% over the last three months. Given that stock prices are usually aligned with a company's financial performance in the long-term, we decided to study its financial indicators more closely to see if they had a hand to play in the recent price move. ROE can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Solteq Oyj is:

13% = €3.4m ÷ €26m (Based on the trailing twelve months to September 2020).

The 'return' is the profit over the last twelve months. So, this means that for every €1 of its shareholder's investments, the company generates a profit of €0.13.

Why Is ROE Important For Earnings Growth?

So far, we've learned that ROE is a measure of a company's profitability. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.

Solteq Oyj's Earnings Growth And 13% ROE

To begin with, Solteq Oyj seems to have a respectable ROE. Further, the company's ROE is similar to the industry average of 13%. For this reason, Solteq Oyj's five year net income decline of 3.5% raises the question as to why the decent ROE didn't translate into growth. So, there might be some other aspects that could explain this. Such as, the company pays out a huge portion of its earnings as dividends, or is faced with competitive pressures.

However, when we compared Solteq Oyj's growth with the industry we found that while the company's earnings have been shrinking, the industry has seen an earnings growth of 15% in the same period. This is quite worrisome.
