Here's Why Huhtamäki Oyj (HEL:HUH1V) Can Manage Its Debt Responsibly

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Huhtamäki Oyj (HEL:HUH1V) does use debt in its business. But the more important question is: how much risk is that debt creating?

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. As you can see below, Huhtamäki Oyj had €1.58b of debt at June 2024, down from €1.81b a year prior. However, because it has a cash reserve of €299.6m, its net debt is less, at about €1.28b.

A Look At Huhtamäki Oyj's Liabilities

We can see from the most recent balance sheet that Huhtamäki Oyj had liabilities of €1.22b falling due within a year, and liabilities of €1.57b due beyond that. Offsetting these obligations, it had cash of €299.6m as well as receivables valued at €749.9m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €1.74b.

This deficit isn't so bad because Huhtamäki Oyj is worth €3.88b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. When it comes to the balance sheet, the standout positive for Huhtamäki Oyj was the fact that it seems able to grow its EBIT confidently. But the other factors we noted above weren't so encouraging. For instance it seems like it has to struggle a bit to convert EBIT to free cash flow. When we consider all the factors mentioned above, we do feel a bit cautious about Huhtamäki Oyj's use of debt. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase.
