Does TAG Immobilien (ETR:TEG) Have A Healthy Balance Sheet?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that TAG Immobilien AG (ETR:TEG) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does TAG Immobilien Carry?

How Healthy Is TAG Immobilien's Balance Sheet?

The latest balance sheet data shows that TAG Immobilien had liabilities of €1.39b due within a year, and liabilities of €3.28b falling due after that. On the other hand, it had cash of €669.1m and €48.9m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by €3.94b.

The deficiency here weighs heavily on the €2.34b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, TAG Immobilien would probably need a major re-capitalization if its creditors were to demand repayment.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

TAG Immobilien has a rather high debt to EBITDA ratio of 9.7 which suggests a meaningful debt load. However, its interest coverage of 5.7 is reasonably strong, which is a good sign. If TAG Immobilien can keep growing EBIT at last year's rate of 14% over the last year, then it will find its debt load easier to manage. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine TAG Immobilien's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. During the last three years, TAG Immobilien produced sturdy free cash flow equating to 80% of its EBIT, about what we'd expect. This cold hard cash means it can reduce its debt when it wants to.

Our View

Both TAG Immobilien's level of total liabilities and its net debt to EBITDA were discouraging. But on the brighter side of life, its conversion of EBIT to free cash flow leaves us feeling more frolicsome. Taking the abovementioned factors together we do think TAG Immobilien's debt poses some risks to the business. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. There's no doubt that we learn most about debt from the balance sheet.
