Nanjing Xinlian Electronics (SZSE:002546) Might Have The Makings Of A Multi-Bagger
If we want to find a potential multi-bagger, often there are underlying trends that can provide clues. Ideally, a business will show two trends; firstly a growing return on capital employed (ROCE) and secondly, an increasing amount of capital employed. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. So when we looked at Nanjing Xinlian Electronics (SZSE:002546) and its trend of ROCE, we really liked what we saw.
Understanding Return On Capital Employed (ROCE)
Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. The formula for this calculation on Nanjing Xinlian Electronics is:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.032 = CN¥103m ÷ (CN¥3.5b - CN¥259m) (Based on the trailing twelve months to March 2024).
Therefore, Nanjing Xinlian Electronics has an ROCE of 3.2%. In absolute terms, that's a low return and it also under-performs the Electronic industry average of 5.2%.

The Trend Of ROCE
While there are companies with higher returns on capital out there, we still find the trend at Nanjing Xinlian Electronics promising. More specifically, while the company has kept capital employed relatively flat over the last five years, the ROCE has climbed 48% in that same time. So it's likely that the business is now reaping the full benefits of its past investments, since the capital employed hasn't changed considerably. It's worth looking deeper into this though because while it's great that the business is more efficient, it might also mean that going forward the areas to invest internally for the organic growth are lacking.
The Bottom Line
As discussed above, Nanjing Xinlian Electronics appears to be getting more proficient at generating returns since capital employed has remained flat but earnings (before interest and tax) are up. And since the stock has fallen 15% over the last five years, there might be an opportunity here. With that in mind, we believe the promising trends warrant this stock for further investigation.
Like most companies, Nanjing Xinlian Electronics does come with some risks, and we've found 2 warning signs that you should be aware of.
