Be Wary Of Shenzhen KTC Technology (SZSE:001308) And Its Returns On Capital
If you're looking for a multi-bagger, there's a few things to keep an eye out for. Typically, we'll want to notice a trend of growing return on capital employed (ROCE) and alongside that, an expanding base of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. However, after briefly looking over the numbers, we don't think Shenzhen KTC Technology (SZSE:001308) has the makings of a multi-bagger going forward, but let's have a look at why that may be.
Understanding Return On Capital Employed (ROCE)
For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. Analysts use this formula to calculate it for Shenzhen KTC Technology:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.19 = CN¥1.2b ÷ (CN¥11b - CN¥4.6b) (Based on the trailing twelve months to June 2023).
Therefore, Shenzhen KTC Technology has an ROCE of 19%. On its own, that's a standard return, however it's much better than the 5.2% generated by the Electronic industry.

So How Is Shenzhen KTC Technology's ROCE Trending?
When we looked at the ROCE trend at Shenzhen KTC Technology, we didn't gain much confidence. Over the last four years, returns on capital have decreased to 19% from 30% four years ago. And considering revenue has dropped while employing more capital, we'd be cautious. This could mean that the business is losing its competitive advantage or market share, because while more money is being put into ventures, it's actually producing a lower return - "less bang for their buck" per se.
On a side note, Shenzhen KTC Technology has done well to pay down its current liabilities to 43% of total assets. So we could link some of this to the decrease in ROCE. Effectively this means their suppliers or short-term creditors are funding less of the business, which reduces some elements of risk. Some would claim this reduces the business' efficiency at generating ROCE since it is now funding more of the operations with its own money. Either way, they're still at a pretty high level, so we'd like to see them fall further if possible.
The Bottom Line
In summary, we're somewhat concerned by Shenzhen KTC Technology's diminishing returns on increasing amounts of capital. Investors must expect better things on the horizon though because the stock has risen 1.5% in the last year. Either way, we aren't huge fans of the current trends and so with that we think you might find better investments elsewhere.
