Ningbo Kangqiang Electronics (SZSE:002119) Has A Rock Solid Balance Sheet
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Ningbo Kangqiang Electronics Co., Ltd (SZSE:002119) does use debt in its business. But is this debt a concern to shareholders?
What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Much Debt Does Ningbo Kangqiang Electronics Carry?
The chart below, which you can click on for greater detail, shows that Ningbo Kangqiang Electronics had CN¥683.5m in debt in September 2024; about the same as the year before. However, it does have CN¥170.2m in cash offsetting this, leading to net debt of about CN¥513.3m.
How Strong Is Ningbo Kangqiang Electronics' Balance Sheet?
We can see from the most recent balance sheet that Ningbo Kangqiang Electronics had liabilities of CN¥949.8m falling due within a year, and liabilities of CN¥147.3m due beyond that. On the other hand, it had cash of CN¥170.2m and CN¥628.3m worth of receivables due within a year. So its liabilities total CN¥298.5m more than the combination of its cash and short-term receivables.
Since publicly traded Ningbo Kangqiang Electronics shares are worth a total of CN¥7.07b, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Ningbo Kangqiang Electronics's net debt is 2.8 times its EBITDA, which is a significant but still reasonable amount of leverage. But its EBIT was about 1k times its interest expense, implying the company isn't really paying a high cost to maintain that level of debt. Even were the low cost to prove unsustainable, that is a good sign. Importantly, Ningbo Kangqiang Electronics grew its EBIT by 69% over the last twelve months, and that growth will make it easier to handle its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Ningbo Kangqiang Electronics will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. Click here for an interactive snapshot.
But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, Ningbo Kangqiang Electronics recorded free cash flow worth a fulsome 92% of its EBIT, which is stronger than we'd usually expect. That puts it in a very strong position to pay down debt.
Our View
Happily, Ningbo Kangqiang Electronics's impressive interest cover implies it has the upper hand on its debt. But, on a more sombre note, we are a little concerned by its net debt to EBITDA. Overall, we don't think Ningbo Kangqiang Electronics is taking any bad risks, as its debt load seems modest. So the balance sheet looks pretty healthy, to us. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it. These risks can be hard to spot. Every company has them, and we've spotted 2 warning signs for Ningbo Kangqiang Electronics (of which 1 can't be ignored!) you should know about.
