Wanda Film Holding (SZSE:002739) Has A Somewhat Strained Balance Sheet
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Wanda Film Holding Co., Ltd. (SZSE:002739) does use debt in its business. But the real question is whether this debt is making the company risky.
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Wanda Film Holding's Debt?
As you can see below, Wanda Film Holding had CN¥4.02b of debt at September 2024, down from CN¥5.47b a year prior. However, it does have CN¥3.11b in cash offsetting this, leading to net debt of about CN¥908.3m.
How Healthy Is Wanda Film Holding's Balance Sheet?
The latest balance sheet data shows that Wanda Film Holding had liabilities of CN¥7.72b due within a year, and liabilities of CN¥8.96b falling due after that. Offsetting these obligations, it had cash of CN¥3.11b as well as receivables valued at CN¥1.92b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥11.6b.
Wanda Film Holding has a market capitalization of CN¥27.7b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Even though Wanda Film Holding's debt is only 2.0, its interest cover is really very low at 0.89. This does have us wondering if the company pays high interest because it is considered risky. In any case, it's safe to say the company has meaningful debt. Shareholders should be aware that Wanda Film Holding's EBIT was down 41% last year. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Wanda Film Holding can strengthen its balance sheet over time. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Over the last two years, Wanda Film Holding actually produced more free cash flow than EBIT. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.
Our View
Neither Wanda Film Holding's ability to grow its EBIT nor its interest cover gave us confidence in its ability to take on more debt. But the good news is it seems to be able to convert EBIT to free cash flow with ease. When we consider all the factors discussed, it seems to us that Wanda Film Holding is taking some risks with its use of debt. While that debt can boost returns, we think the company has enough leverage now. While Wanda Film Holding didn't make a statutory profit in the last year, its positive EBIT suggests that profitability might not be far away.
