Here's Why Anhui Huamao Textile (SZSE:000850) Can Manage Its Debt Responsibly
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Anhui Huamao Textile Co., Ltd. (SZSE:000850) does have debt on its balance sheet. But should shareholders be worried about its use of debt?
When Is Debt A Problem?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. When we examine debt levels, we first consider both cash and debt levels, together.

How Much Debt Does Anhui Huamao Textile Carry?
You can click the graphic below for the historical numbers, but it shows that Anhui Huamao Textile had CN„1.79b of debt in September 2024, down from CN„2.18b, one year before. However, it does have CN„1.48b in cash offsetting this, leading to net debt of about CN„317.7m.
A Look At Anhui Huamao Textile's Liabilities
We can see from the most recent balance sheet that Anhui Huamao Textile had liabilities of CN„1.85b falling due within a year, and liabilities of CN„619.9m due beyond that. Offsetting this, it had CN„1.48b in cash and CN„734.0m in receivables that were due within 12 months. So its liabilities total CN„262.5m more than the combination of its cash and short-term receivables.
Given Anhui Huamao Textile has a market capitalization of CN„4.23b, it's hard to believe these liabilities pose much threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Anhui Huamao Textile has net debt of just 0.90 times EBITDA, indicating that it is certainly not a reckless borrower. And this view is supported by the solid interest coverage, with EBIT coming in at 9.6 times the interest expense over the last year. On top of that, Anhui Huamao Textile grew its EBIT by 83% over the last twelve months, and that growth will make it easier to handle its debt. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since Anhui Huamao Textile will need earnings to service that debt. So if you're keen to discover more about its earnings, it might be worth checking out this graph of its long term earnings trend.
Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we always check how much of that EBIT is translated into free cash flow. During the last three years, Anhui Huamao Textile burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
The good news is that Anhui Huamao Textile's demonstrated ability to grow its EBIT delights us like a fluffy puppy does a toddler. But the stark truth is that we are concerned by its conversion of EBIT to free cash flow. Looking at all the aforementioned factors together, it strikes us that Anhui Huamao Textile can handle its debt fairly comfortably. On the plus side, this leverage can boost shareholder returns, but the potential downside is more risk of loss, so it's worth monitoring the balance sheet. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it. For example Anhui Huamao Textile has 3 warning signs (and 1 which doesn't sit too well with us) we think you should know about.
