Stelco Holdings' (TSE:STLC) Shareholders Will Receive A Bigger Dividend Than Last Year

The board of Stelco Holdings Inc. (TSE:STLC) has announced that it will be paying its dividend of CA$0.42 on the 9th of March, an increased payment from last year's comparable dividend. This will take the annual payment to 3.2% of the stock price, which is above what most companies in the industry pay.

Stelco Holdings Is Paying Out More Than It Is Earning

We like to see robust dividend yields, but that doesn't matter if the payment isn't sustainable. However, prior to this announcement, Stelco Holdings' dividend was comfortably covered by both cash flow and earnings. This means that most of its earnings are being retained to grow the business.

Looking forward, earnings per share is forecast to fall by 93.6% over the next year. Assuming the dividend continues along recent trends, we believe the payout ratio could reach over 200%, which could put the dividend under pressure if earnings don't start to improve.

Stelco Holdings' Dividend Has Lacked Consistency

It's comforting to see that Stelco Holdings has been paying a dividend for a number of years now, however it has been cut at least once in that time. This makes us cautious about the consistency of the dividend over a full economic cycle. The annual payment during the last 5 years was CA$0.40 in 2018, and the most recent fiscal year payment was CA$1.68. This means that it has been growing its distributions at 33% per annum over that time. Stelco Holdings has grown distributions at a rapid rate despite cutting the dividend at least once in the past. Companies that cut once often cut again, so we would be cautious about buying this stock solely for the dividend income.

The Dividend Has Limited Growth Potential

Given that the dividend has been cut in the past, we need to check if earnings are growing and if that might lead to stronger dividends in the future. Stelco Holdings' earnings per share has shrunk at 23% a year over the past five years. Such rapid declines definitely have the potential to constrain dividend payments if the trend continues into the future.

Overall, we always like to see the dividend being raised, but we don't think Stelco Holdings will make a great income stock.
