Here's Why Alimentation Couche-Tard (TSE:ATD) Can Manage Its Debt Responsibly
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Alimentation Couche-Tard Inc. (TSE:ATD) makes use of debt. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. You can click the graphic below for the historical numbers, but it shows that as of April 2024 Alimentation Couche-Tard had US$10.4b of debt, an increase on US$5.98b, over one year. On the flip side, it has US$1.82b in cash leading to net debt of about US$8.57b.
A Look At Alimentation Couche-Tard's Liabilities
Zooming in on the latest balance sheet data, we can see that Alimentation Couche-Tard had liabilities of US$7.83b due within 12 months and liabilities of US$15.8b due beyond that. On the other hand, it had cash of US$1.82b and US$3.12b worth of receivables due within a year. So its liabilities total US$18.7b more than the combination of its cash and short-term receivables.
This deficit isn't so bad because Alimentation Couche-Tard is worth a massive US$57.3b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
We'd say that Alimentation Couche-Tard's moderate net debt to EBITDA ratio ( being 1.7), indicates prudence when it comes to debt. And its strong interest cover of 10.5 times, makes us even more comfortable. Sadly, Alimentation Couche-Tard's EBIT actually dropped 8.2% in the last year. If that earnings trend continues then its debt load will grow heavy like the heart of a polar bear watching its sole cub. There's no doubt that we learn most about debt from the balance sheet. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we always check how much of that EBIT is translated into free cash flow. Over the most recent three years, Alimentation Couche-Tard recorded free cash flow worth 66% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.
Our View
Both Alimentation Couche-Tard's ability to to cover its interest expense with its EBIT and its conversion of EBIT to free cash flow gave us comfort that it can handle its debt. On the other hand, its EBIT growth rate makes us a little less comfortable about its debt. Considering this range of data points, we think Alimentation Couche-Tard is in a good position to manage its debt levels. Having said that, the load is sufficiently heavy that we would recommend any shareholders keep a close eye on it. There's no doubt that we learn most about debt from the balance sheet.
