RediShred Capital (CVE:KUT) Has A Somewhat Strained Balance Sheet

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that RediShred Capital Corp. (CVE:KUT) does use debt in its business. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. What Is RediShred Capital's Debt?

The image below, which you can click on for greater detail, shows that RediShred Capital had debt of CA$29.7m at the end of June 2024, a reduction from CA$31.0m over a year. However, because it has a cash reserve of CA$2.92m, its net debt is less, at about CA$26.8m.

How Strong Is RediShred Capital's Balance Sheet?

The latest balance sheet data shows that RediShred Capital had liabilities of CA$29.1m due within a year, and liabilities of CA$15.5m falling due after that. Offsetting these obligations, it had cash of CA$2.92m as well as receivables valued at CA$9.20m due within 12 months. So it has liabilities totalling CA$32.5m more than its cash and near-term receivables, combined.

While this might seem like a lot, it is not so bad since RediShred Capital has a market capitalization of CA$82.8m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

While RediShred Capital has a quite reasonable net debt to EBITDA multiple of 2.2, its interest cover seems weak, at 1.4. In large part that's it has so much depreciation and amortisation. These charges may be non-cash, so they could be excluded when it comes to paying down debt. But the accounting charges are there for a reason -- some assets are seen to be losing value. Either way there's no doubt the stock is using meaningful leverage. Importantly, RediShred Capital's EBIT fell a jaw-dropping 43% in the last twelve months. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if RediShred Capital can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it's worth checking how much of that EBIT is backed by free cash flow. Over the last three years, RediShred Capital actually produced more free cash flow than EBIT. There's nothing better than incoming cash when it comes to staying in your lenders' good graces.

Our View

RediShred Capital's EBIT growth rate and interest cover definitely weigh on it, in our esteem. But the good news is it seems to be able to convert EBIT to free cash flow with ease. Taking the abovementioned factors together we do think RediShred Capital's debt poses some risks to the business. While that debt can boost returns, we think the company has enough leverage now. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. These risks can be hard to spot.
