Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Embpar Participacoes S.A. (BVMF:BTTL3) does carry debt. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Embpar Participacoes's Debt?
The image below, which you can click on for greater detail, shows that at December 2020 Embpar Participacoes had debt of R$29.7m, up from R$20.9m in one year. On the flip side, it has R$14.3m in cash leading to net debt of about R$15.4m.
How Strong Is Embpar Participacoes' Balance Sheet?
The latest balance sheet data shows that Embpar Participacoes had liabilities of R$57.2m due within a year, and liabilities of R$72.0m falling due after that. Offsetting this, it had R$14.3m in cash and R$31.8m in receivables that were due within 12 months. So it has liabilities totalling R$83.1m more than its cash and near-term receivables, combined.
This deficit isn't so bad because Embpar Participacoes is worth R$223.1m, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
While Embpar Participacoes's low debt to EBITDA ratio of 0.53 suggests only modest use of debt, the fact that EBIT only covered the interest expense by 4.8 times last year does give us pause. So we'd recommend keeping a close eye on the impact financing costs are having on the business. Importantly, Embpar Participacoes grew its EBIT by 47% over the last twelve months, and that growth will make it easier to handle its debt. There's no doubt that we learn most about debt from the balance sheet. But it is Embpar Participacoes's earnings that will influence how the balance sheet holds up in the future. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. In the last three years, Embpar Participacoes created free cash flow amounting to 9.2% of its EBIT, an uninspiring performance. For us, cash conversion that low sparks a little paranoia about is ability to extinguish debt.
Our View
When it comes to the balance sheet, the standout positive for Embpar Participacoes was the fact that it seems able to grow its EBIT confidently. But the other factors we noted above weren't so encouraging. For instance it seems like it has to struggle a bit to convert EBIT to free cash flow. Considering this range of data points, we think Embpar Participacoes is in a good position to manage its debt levels. Having said that, the load is sufficiently heavy that we would recommend any shareholders keep a close eye on it. The balance sheet is clearly the area to focus on when you are analysing debt.
