We Think Guararapes Confecções (BVMF:GUAR3) Can Stay On Top Of Its Debt

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Guararapes Confecções S.A. (BVMF:GUAR3) makes use of debt. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. A Look At Guararapes Confecções' Liabilities
According to the last reported balance sheet, Guararapes Confecções had liabilities of R$5.52b due within 12 months, and liabilities of R$3.53b due beyond 12 months. On the other hand, it had cash of R$2.44b and R$5.32b worth of receivables due within a year. So it has liabilities totalling R$1.29b more than its cash and near-term receivables, combined.
While this might seem like a lot, it is not so bad since Guararapes Confecções has a market capitalization of R$3.86b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

Based on what we've seen Guararapes Confecções is not finding it easy, given its interest cover, but the other factors we considered give us cause to be optimistic. In particular, we are dazzled with its conversion of EBIT to free cash flow. When we consider all the factors mentioned above, we do feel a bit cautious about Guararapes Confecções's use of debt. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
