Is Guararapes Confecções (BVMF:GUAR3) Using Too Much Debt?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Guararapes Confecções S.A. (BVMF:GUAR3) does carry debt. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, plenty of companies use debt to fund growth, without any negative consequences. A Look At Guararapes Confecções' Liabilities

We can see from the most recent balance sheet that Guararapes Confecções had liabilities of R$6.31b falling due within a year, and liabilities of R$3.65b due beyond that. On the other hand, it had cash of R$2.42b and R$6.30b worth of receivables due within a year. So its liabilities total R$1.24b more than the combination of its cash and short-term receivables.

While this might seem like a lot, it is not so bad since Guararapes Confecções has a market capitalization of R$2.16b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Even though Guararapes Confecções's debt is only 2.3, its interest cover is really very low at 0.99. This does have us wondering if the company pays high interest because it is considered risky. Either way there's no doubt the stock is using meaningful leverage. Importantly, Guararapes Confecções grew its EBIT by 47% over the last twelve months, and that growth will make it easier to handle its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Guararapes Confecções can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Considering the last two years, Guararapes Confecções actually recorded a cash outflow, overall. Debt is far more risky for companies with unreliable free cash flow, so shareholders should be hoping that the past expenditure will produce free cash flow in the future.

Our View

Guararapes Confecções's interest cover and conversion of EBIT to free cash flow definitely weigh on it, in our esteem. But the good news is it seems to be able to grow its EBIT with ease. When we consider all the factors discussed, it seems to us that Guararapes Confecções is taking some risks with its use of debt. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
