Is Mustera Property Group (ASX:MPX) A Risky Investment?

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that Mustera Property Group Limited (ASX:MPX) does use debt in its business. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. What Is Mustera Property Group's Debt?

As you can see below, Mustera Property Group had AU$23.8m of debt at December 2024, down from AU$75.9m a year prior. However, it does have AU$2.12m in cash offsetting this, leading to net debt of about AU$21.7m.

How Strong Is Mustera Property Group's Balance Sheet?

The latest balance sheet data shows that Mustera Property Group had liabilities of AU$19.9m due within a year, and liabilities of AU$10.8m falling due after that. On the other hand, it had cash of AU$2.12m and AU$758.1k worth of receivables due within a year. So its liabilities total AU$27.9m more than the combination of its cash and short-term receivables.

This deficit is considerable relative to its market capitalization of AU$33.6m, so it does suggest shareholders should keep an eye on Mustera Property Group's use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Mustera Property Group's net debt is sitting at a very reasonable 1.7 times its EBITDA, while its EBIT covered its interest expense just 3.7 times last year. While these numbers do not alarm us, it's worth noting that the cost of the company's debt is having a real impact. Notably, Mustera Property Group made a loss at the EBIT level, last year, but improved that to positive EBIT of AU$13m in the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Mustera Property Group will need earnings to service that debt. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it is important to check how much of its earnings before interest and tax (EBIT) converts to actual free cash flow. Happily for any shareholders, Mustera Property Group actually produced more free cash flow than EBIT over the last year. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.

Our View

On our analysis Mustera Property Group's conversion of EBIT to free cash flow should signal that it won't have too much trouble with its debt. However, our other observations weren't so heartening. For instance it seems like it has to struggle a bit to handle its total liabilities. When we consider all the factors mentioned above, we do feel a bit cautious about Mustera Property Group's use of debt. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it. These risks can be hard to spot.
