Mitchell Services Limited's (ASX:MSV) Price Is Right But Growth Is Lacking After Shares Rocket 32%

Mitchell Services Limited (ASX:MSV) shareholders have had their patience rewarded with a 32% share price jump in the last month. The last 30 days bring the annual gain to a very sharp 57%.

Even after such a large jump in price, Mitchell Services may still be sending very bullish signals at the moment with its price-to-sales (or "P/S") ratio of 0.4x, since almost half of all companies in the Metals and Mining industry in Australia have P/S ratios greater than 89x and even P/S higher than 520x are not unusual. However, the P/S might be quite low for a reason and it requires further investigation to determine if it's justified.

How Mitchell Services Has Been Performing

With revenue growth that's inferior to most other companies of late, Mitchell Services has been relatively sluggish. Perhaps the market is expecting the current trend of poor revenue growth to continue, which has kept the P/S suppressed. If you still like the company, you'd be hoping revenue doesn't get any worse and that you could pick up some stock while it's out of favour.

Do Revenue Forecasts Match The Low P/S Ratio?

Mitchell Services' P/S ratio would be typical for a company that's expected to deliver very poor growth or even falling revenue, and importantly, perform much worse than the industry.

Taking a look back first, we see that the company managed to grow revenues by a handy 6.0% last year. Revenue has also lifted 21% in aggregate from three years ago, partly thanks to the last 12 months of growth. Accordingly, shareholders would have probably been satisfied with the medium-term rates of revenue growth.

Shifting to the future, estimates from the sole analyst covering the company suggest revenue should grow by 3.5% over the next year. Meanwhile, the rest of the industry is forecast to expand by 143%, which is noticeably more attractive.

With this in consideration, its clear as to why Mitchell Services' P/S is falling short industry peers. It seems most investors are expecting to see limited future growth and are only willing to pay a reduced amount for the stock.

What Does Mitchell Services' P/S Mean For Investors?

Mitchell Services' recent share price jump still sees fails to bring its P/S alongside the industry median. Typically, we'd caution against reading too much into price-to-sales ratios when settling on investment decisions, though it can reveal plenty about what other market participants think about the company.

We've established that Mitchell Services maintains its low P/S on the weakness of its forecast growth being lower than the wider industry, as expected. Right now shareholders are accepting the low P/S as they concede future revenue probably won't provide any pleasant surprises. It's hard to see the share price rising strongly in the near future under these circumstances.
