Here's Why Iluka Resources (ASX:ILU) Has A Meaningful Debt Burden

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that Iluka Resources Limited (ASX:ILU) does use debt in its business. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. You can click the graphic below for the historical numbers, but it shows that as of June 2024 Iluka Resources had AU$145.3m of debt, an increase on AU$89.2m, over one year. However, it does have AU$299.6m in cash offsetting this, leading to net cash of AU$154.3m.
How Healthy Is Iluka Resources' Balance Sheet?
We can see from the most recent balance sheet that Iluka Resources had liabilities of AU$270.1m falling due within a year, and liabilities of AU$897.3m due beyond that. On the other hand, it had cash of AU$299.6m and AU$271.5m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by AU$596.3m.
Iluka Resources has a market capitalization of AU$2.40b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution. While it does have liabilities worth noting, Iluka Resources also has more cash than debt, so we're pretty confident it can manage its debt safely.
In fact Iluka Resources's saving grace is its low debt levels, because its EBIT has tanked 39% in the last twelve months. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. Iluka Resources may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the last three years, Iluka Resources reported free cash flow worth 20% of its EBIT, which is really quite low. That limp level of cash conversion undermines its ability to manage and pay down debt.

While Iluka Resources does have more liabilities than liquid assets, it also has net cash of AU$154.3m. So while Iluka Resources does not have a great balance sheet, it's certainly not too bad.
