The Returns On Capital At System1 Group (LON:SYS1) Don't Inspire Confidence

There are a few key trends to look for if we want to identify the next multi-bagger. Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. However, after briefly looking over the numbers, we don't think System1 Group (LON:SYS1) has the makings of a multi-bagger going forward, but let's have a look at why that may be.

Return On Capital Employed (ROCE): What Is It?

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. To calculate this metric for System1 Group, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.18 = UK£1.7m ÷ (UK£16m - UK£5.9m) (Based on the trailing twelve months to September 2023).

So, System1 Group has an ROCE of 18%. On its own, that's a standard return, however it's much better than the 11% generated by the Media industry.

So How Is System1 Group's ROCE Trending?

In terms of System1 Group's historical ROCE movements, the trend isn't fantastic. To be more specific, ROCE has fallen from 27% over the last five years. However, given capital employed and revenue have both increased it appears that the business is currently pursuing growth, at the consequence of short term returns. And if the increased capital generates additional returns, the business, and thus shareholders, will benefit in the long run.

The Bottom Line On System1 Group's ROCE

Even though returns on capital have fallen in the short term, we find it promising that revenue and capital employed have both increased for System1 Group. And long term investors must be optimistic going forward because the stock has returned a huge 120% to shareholders in the last five years. So while the underlying trends could already be accounted for by investors, we still think this stock is worth looking into further.
