Here's Why Ayala Pharmaceuticals (NASDAQ:AYLA) Must Use Its Cash Wisely
Just because a business does not make any money, does not mean that the stock will go down. For example, although Amazon.com made losses for many years after listing, if you had bought and held the shares since 1999, you would have made a fortune. Having said that, unprofitable companies are risky because they could potentially burn through all their cash and become distressed.
Given this risk, we thought we'd take a look at whether Ayala Pharmaceuticals (NASDAQ:AYLA) shareholders should be worried about its cash burn. For the purpose of this article, we'll define cash burn as the amount of cash the company is spending each year to fund its growth (also called its negative free cash flow). Let's start with an examination of the business' cash, relative to its cash burn.

How Long Is Ayala Pharmaceuticals' Cash Runway?
A cash runway is defined as the length of time it would take a company to run out of money if it kept spending at its current rate of cash burn. In March 2022, Ayala Pharmaceuticals had US$27m in cash, and was debt-free. Looking at the last year, the company burnt through US$39m. Therefore, from March 2022 it had roughly 8 months of cash runway. Notably, analysts forecast that Ayala Pharmaceuticals will break even (at a free cash flow level) in about 4 years. That means unless the company reduces its cash burn quickly, it may well look to raise more cash. You can see how its cash balance has changed over time in the image below.
How Well Is Ayala Pharmaceuticals Growing?
At first glance it's a bit worrying to see that Ayala Pharmaceuticals actually boosted its cash burn by 26%, year on year. And we must say we find it concerning that operating revenue dropped 19% over the same period. Taken together, we think these growth metrics are a little worrying. Clearly, however, the crucial factor is whether the company will grow its business going forward. So you might want to take a peek at how much the company is expected to grow in the next few years.
How Hard Would It Be For Ayala Pharmaceuticals To Raise More Cash For Growth?
Since Ayala Pharmaceuticals can't yet boast improving growth metrics, the market will likely be considering how it can raise more cash if need be. Generally speaking, a listed business can raise new cash through issuing shares or taking on debt. Many companies end up issuing new shares to fund future growth. We can compare a company's cash burn to its market capitalisation to get a sense for how many new shares a company would have to issue to fund one year's operations.
Since it has a market capitalisation of US$21m, Ayala Pharmaceuticals' US$39m in cash burn equates to about 183% of its market value. That suggests the company may have some funding difficulties, and we'd be very wary of the stock.
So, Should We Worry About Ayala Pharmaceuticals' Cash Burn?
As you can probably tell by now, we're rather concerned about Ayala Pharmaceuticals' cash burn. Take, for example, its cash burn relative to its market cap, which suggests the company may have difficulty funding itself, in the future. While not as bad as its cash burn relative to its market cap, its increasing cash burn is also a concern, and considering everything mentioned above, we're struggling to find much to be optimistic about. Shareholders can take heart from the fact that analysts are forecasting it will reach breakeven. After considering the data discussed in this article, we don't have a lot of confidence that its cash burn rate is prudent, as it seems like it might need more cash soon. On another note, Ayala Pharmaceuticals has 6 warning signs (and 2 which can't be ignored) we think you should know about.
