Is Fundamental Global (NASDAQ:FGF) A Risky Investment?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Fundamental Global Inc. (NASDAQ:FGF) does carry debt. But should shareholders be worried about its use of debt?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is Fundamental Global's Net Debt?

You can click the graphic below for the historical numbers, but it shows that as of September 2023 Fundamental Global had US$10.3m of debt, an increase on US$7.96m, over one year. However, because it has a cash reserve of US$3.47m, its net debt is less, at about US$6.87m.

How Healthy Is Fundamental Global's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Fundamental Global had liabilities of US$18.7m due within 12 months and liabilities of US$10.5m due beyond that. Offsetting this, it had US$3.47m in cash and US$7.45m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$18.3m.

While this might seem like a lot, it is not so bad since Fundamental Global has a market capitalization of US$42.7m, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt. When analysing debt levels, the balance sheet is the obvious place to start. But it is Fundamental Global's earnings that will influence how the balance sheet holds up in the future. Over 12 months, Fundamental Global reported revenue of US$51m, which is a gain of 29%, although it did not report any earnings before interest and tax. With any luck the company will be able to grow its way to profitability.

Caveat Emptor

While we can certainly appreciate Fundamental Global's revenue growth, its earnings before interest and tax (EBIT) loss is not ideal. To be specific the EBIT loss came in at US$2.2m. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. However, it doesn't help that it burned through US$5.2m of cash over the last year. So in short it's a really risky stock. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
