What are the early trends we should look for to identify a stock that could multiply in value over the long term? In a perfect world, we'd like to see a company investing more capital into its business and ideally the returns earned from that capital are also increasing. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. So when we looked at the ROCE trend of Wiwynn (TPE:6669) we really liked what we saw.

Return On Capital Employed (ROCE): What is it?

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. To calculate this metric for Wiwynn, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.47 = NT$11b ÷ (NT$60b - NT$38b) (Based on the trailing twelve months to September 2020).

Thus, Wiwynn has an ROCE of 47%. That's a fantastic return and not only that, it outpaces the average of 12% earned by companies in a similar industry.

The Trend Of ROCE

We like the trends that we're seeing from Wiwynn. The data shows that returns on capital have increased substantially over the last five years to 47%. The amount of capital employed has increased too, by 2,522%. The increasing returns on a growing amount of capital is common amongst multi-baggers and that's why we're impressed.

On a related note, the company's ratio of current liabilities to total assets has decreased to 63%, which basically reduces it's funding from the likes of short-term creditors or suppliers. This tells us that Wiwynn has grown its returns without a reliance on increasing their current liabilities, which we're very happy with. However, current liabilities are still at a pretty high level, so just be aware that this can bring with it some risks.

What We Can Learn From Wiwynn's ROCE

A company that is growing its returns on capital and can consistently reinvest in itself is a highly sought after trait, and that's what Wiwynn has. Since the stock has returned a staggering 552% to shareholders over the last three years, it looks like investors are recognizing these changes. Therefore, we think it would be worth your time to check if these trends are going to continue.
