Should You Rely On Wiwynn's (TPE:6669) Earnings Growth?

Many investors consider it preferable to invest in profitable companies over unprofitable ones, because profitability suggests a business is sustainable. That said, the current statutory profit is not always a good guide to a company's underlying profitability. Today we'll focus on whether this year's statutory profits are a good guide to understanding Wiwynn (TPE:6669).

While Wiwynn was able to generate revenue of NT$184.0b in the last twelve months, we think its profit result of NT$7.83b was more important. One positive is that it has grown both its profit and its revenue, over the last few years.

Of course, when it comes to statutory profit, the devil is often in the detail, and we can get a better sense for a company by diving deeper into the financial statements. So today we'll look at what Wiwynn's cashflow tells us about the quality of its earnings. That might leave you wondering what analysts are forecasting in terms of future profitability. A Closer Look At Wiwynn's Earnings

In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.

Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

Wiwynn has an accrual ratio of 0.92 for the year to September 2020. As a general rule, that bodes poorly for future profitability. To wit, the company did not generate one whit of free cashflow in that time. Even though it reported a profit of NT$7.83b, a look at free cash flow indicates it actually burnt through NT$9.6b in the last year. We saw that FCF was NT$12b a year ago though, so Wiwynn has at least been able to generate positive FCF in the past. One positive for Wiwynn shareholders is that it's accrual ratio was significantly better last year, providing reason to believe that it may return to stronger cash conversion in the future. Shareholders should look for improved cashflow relative to profit in the current year, if that is indeed the case.

Our Take On Wiwynn's Profit Performance

As we have made quite clear, we're a bit worried that Wiwynn didn't back up the last year's profit with free cashflow. For this reason, we think that Wiwynn's statutory profits may be a bad guide to its underlying earnings power, and might give investors an overly positive impression of the company. But on the bright side, its earnings per share have grown at an extremely impressive rate over the last three years. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly. With this in mind, we wouldn't consider investing in a stock unless we had a thorough understanding of the risks.
