Here's Why Nan Ya Plastics (TWSE:1303) Has A Meaningful Debt Burden

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Nan Ya Plastics Corporation (TWSE:1303) does use debt in its business. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Nan Ya Plastics's Debt?

You can click the graphic below for the historical numbers, but it shows that as of June 2024 Nan Ya Plastics had NT$187.8b of debt, an increase on NT$177.9b, over one year. However, because it has a cash reserve of NT$98.5b, its net debt is less, at about NT$89.3b.

How Strong Is Nan Ya Plastics' Balance Sheet?

According to the last reported balance sheet, Nan Ya Plastics had liabilities of NT$130.7b due within 12 months, and liabilities of NT$141.4b due beyond 12 months. On the other hand, it had cash of NT$98.5b and NT$54.6b worth of receivables due within a year. So its liabilities total NT$119.0b more than the combination of its cash and short-term receivables.

This deficit isn't so bad because Nan Ya Plastics is worth a massive NT$334.3b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

While we wouldn't worry about Nan Ya Plastics's net debt to EBITDA ratio of 3.6, we think its super-low interest cover of 1.0 times is a sign of high leverage. It seems that the business incurs large depreciation and amortisation charges, so maybe its debt load is heavier than it would first appear, since EBITDA is arguably a generous measure of earnings. It seems clear that the cost of borrowing money is negatively impacting returns for shareholders, of late. Even worse, Nan Ya Plastics saw its EBIT tank 90% over the last 12 months. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Nan Ya Plastics's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Happily for any shareholders, Nan Ya Plastics actually produced more free cash flow than EBIT over the last three years. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.

Our View

Neither Nan Ya Plastics's ability to grow its EBIT nor its interest cover gave us confidence in its ability to take on more debt. But the good news is it seems to be able to convert EBIT to free cash flow with ease. Taking the abovementioned factors together we do think Nan Ya Plastics's debt poses some risks to the business. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here.
