Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that NP3 Fastigheter AB (publ) (STO:NP3) does have debt on its balance sheet. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is NP3 Fastigheter's Debt?
You can click the graphic below for the historical numbers, but it shows that NP3 Fastigheter had kr11.2b of debt in September 2024, down from kr11.8b, one year before. On the flip side, it has kr287.0m in cash leading to net debt of about kr10.9b.
A Look At NP3 Fastigheter's Liabilities
Zooming in on the latest balance sheet data, we can see that NP3 Fastigheter had liabilities of kr2.64b due within 12 months and liabilities of kr10.8b due beyond that. Offsetting these obligations, it had cash of kr287.0m as well as receivables valued at kr118.0m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by kr13.1b.
This deficit is considerable relative to its market capitalization of kr16.2b, so it does suggest shareholders should keep an eye on NP3 Fastigheter's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Weak interest cover of 1.4 times and a disturbingly high net debt to EBITDA ratio of 8.2 hit our confidence in NP3 Fastigheter like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. The good news is that NP3 Fastigheter improved its EBIT by 5.8% over the last twelve months, thus gradually reducing its debt levels relative to its earnings. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine NP3 Fastigheter's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, NP3 Fastigheter produced sturdy free cash flow equating to 61% of its EBIT, about what we'd expect. This free cash flow puts the company in a good position to pay down debt, when appropriate.
Our View
On the face of it, NP3 Fastigheter's interest cover left us tentative about the stock, and its net debt to EBITDA was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Once we consider all the factors above, together, it seems to us that NP3 Fastigheter's debt is making it a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt.
