Dongyang Express (KRX:084670) Has Debt But No Earnings; Should You Worry?
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Dongyang Express Corp. (KRX:084670) does carry debt. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does Dongyang Express Carry?
The image below, which you can click on for greater detail, shows that at March 2024 Dongyang Express had debt of ₩77.1b, up from ₩65.9b in one year. However, because it has a cash reserve of ₩6.69b, its net debt is less, at about ₩70.4b.
How Strong Is Dongyang Express' Balance Sheet?
According to the last reported balance sheet, Dongyang Express had liabilities of ₩79.5b due within 12 months, and liabilities of ₩17.3b due beyond 12 months. Offsetting these obligations, it had cash of ₩6.69b as well as receivables valued at ₩3.47b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₩86.7b.
This deficit casts a shadow over the ₩24.8b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Dongyang Express would probably need a major re-capitalization if its creditors were to demand repayment. There's no doubt that we learn most about debt from the balance sheet. Caveat Emptor
Importantly, Dongyang Express had an earnings before interest and tax (EBIT) loss over the last year. Its EBIT loss was a whopping ₩2.6b. Combining this information with the significant liabilities we already touched on makes us very hesitant about this stock, to say the least. Of course, it may be able to improve its situation with a bit of luck and good execution. But we think that is unlikely, given it is low on liquid assets, and burned through ₩8.0b in the last year. So we consider this a high risk stock and we wouldn't be at all surprised if the company asks shareholders for money before long. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
