Does Yasuda Logistics (TSE:9324) Have A Healthy Balance Sheet?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Yasuda Logistics Corporation (TSE:9324) does carry debt. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is Yasuda Logistics's Debt?

The image below, which you can click on for greater detail, shows that at March 2024 Yasuda Logistics had debt of JP¥77.0b, up from JP¥59.3b in one year. However, it does have JP¥17.4b in cash offsetting this, leading to net debt of about JP¥59.7b.

A Look At Yasuda Logistics' Liabilities

The latest balance sheet data shows that Yasuda Logistics had liabilities of JP¥22.3b due within a year, and liabilities of JP¥95.5b falling due after that. Offsetting these obligations, it had cash of JP¥17.4b as well as receivables valued at JP¥13.2b due within 12 months. So it has liabilities totalling JP¥87.2b more than its cash and near-term receivables, combined.

The deficiency here weighs heavily on the JP¥39.5b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Yasuda Logistics would probably need a major re-capitalization if its creditors were to demand repayment.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

As it happens Yasuda Logistics has a fairly concerning net debt to EBITDA ratio of 8.6 but very strong interest coverage of 1k. So either it has access to very cheap long term debt or that interest expense is going to grow! Yasuda Logistics grew its EBIT by 4.3% in the last year. That's far from incredible but it is a good thing, when it comes to paying off debt. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Yasuda Logistics will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Yasuda Logistics burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

To be frank both Yasuda Logistics's conversion of EBIT to free cash flow and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. We're quite clear that we consider Yasuda Logistics to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
