Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. You can click the graphic below for the historical numbers, but it shows that as of September 2024 Kyushu Railway had JP¥406.1b of debt, an increase on JP¥363.1b, over one year. On the flip side, it has JP¥49.0b in cash leading to net debt of about JP¥357.1b.
A Look At Kyushu Railway's Liabilities
We can see from the most recent balance sheet that Kyushu Railway had liabilities of JP¥171.2b falling due within a year, and liabilities of JP¥460.4b due beyond that. Offsetting this, it had JP¥49.0b in cash and JP¥47.2b in receivables that were due within 12 months. So its liabilities total JP¥535.5b more than the combination of its cash and short-term receivables.
This deficit is considerable relative to its market capitalization of JP¥618.3b, so it does suggest shareholders should keep an eye on Kyushu Railway's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Kyushu Railway's net debt is 4.1 times its EBITDA, which is a significant but still reasonable amount of leverage. However, its interest coverage of 1k is very high, suggesting that the interest expense on the debt is currently quite low. Notably Kyushu Railway's EBIT was pretty flat over the last year. Ideally it can diminish its debt load by kick-starting earnings growth. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Kyushu Railway's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, Kyushu Railway saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
Mulling over Kyushu Railway's attempt at converting EBIT to free cash flow, we're certainly not enthusiastic. But on the bright side, its interest cover is a good sign, and makes us more optimistic. Looking at the bigger picture, it seems clear to us that Kyushu Railway's use of debt is creating risks for the company. If everything goes well that may pay off but the downside of this debt is a greater risk of permanent losses. There's no doubt that we learn most about debt from the balance sheet.
