Like a puppy chasing its tail, some new investors often chase 'the next big thing', even if that means buying 'story stocks' without revenue, let alone profit. And in their study titled Who Falls Prey to the Wolf of Wall Street?' Leuz et. al. found that it is 'quite common' for investors to lose money by buying into 'pump and dump' schemes.

If, on the other hand, you like companies that have revenue, and even earn profits, then you may well be interested in Torrent Pharmaceuticals (NSE:TORNTPHARM). Even if the shares are fully valued today, most capitalists would recognize its profits as the demonstration of steady value generation. In comparison, loss making companies act like a sponge for capital - but unlike such a sponge they do not always produce something when squeezed.

How Quickly Is Torrent Pharmaceuticals Increasing Earnings Per Share?

As one of my mentors once told me, share price follows earnings per share (EPS). That means EPS growth is considered a real positive by most successful long-term investors. Impressively, Torrent Pharmaceuticals has grown EPS by 24% per year, compound, in the last three years. As a general rule, we'd say that if a company can keep up that sort of growth, shareholders will be smiling.

I like to see top-line growth as an indication that growth is sustainable, and I look for a high earnings before interest and taxation (EBIT) margin to point to a competitive moat (though some companies with low margins also have moats). This approach makes Torrent Pharmaceuticals look pretty good, on balance; although revenue is flattish, EBIT margins improved from 21% to 23% in the last year. That's something to smile about.

Are Torrent Pharmaceuticals Insiders Aligned With All Shareholders?

Like the kids in the streets standing up for their beliefs, insider share purchases give me reason to believe in a brighter future. This view is based on the possibility that stock purchases signal bullishness on behalf of the buyer. However, insiders are sometimes wrong, and we don't know the exact thinking behind their acquisitions.

Despite -₹556k worth of sales, Torrent Pharmaceuticals insiders have overwhelmingly been buying the stock, spending ₹30m on purchases in the last twelve months. On balance, to me, this signals their optimism. It is also worth noting that it was Independent Non Executive Director Shailesh Haribhakti who made the biggest single purchase, worth ₹20m, paying ₹2,900 per share.

Along with the insider buying, another encouraging sign for Torrent Pharmaceuticals is that insiders, as a group, have a considerable shareholding. Given insiders own a small fortune of shares, currently valued at ₹4.5b, they have plenty of motivation to push the business to succeed. That's certainly enough to make me think that management will be very focussed on long term growth.

Is Torrent Pharmaceuticals Worth Keeping An Eye On?

For growth investors like me, Torrent Pharmaceuticals's raw rate of earnings growth is a beacon in the night. Not only that, but we can see that insiders both own a lot of, and are buying more, shares in the company. So it's fair to say I think this stock may well deserve a spot on your watchlist. It's still necessary to consider the ever-present spectre of investment risk.
