Tata Motors (NSE:TATAMOTORS) Use Of Debt Could Be Considered Risky
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Tata Motors Limited (NSE:TATAMOTORS) makes use of debt. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Tata Motors's Net Debt?
As you can see below, Tata Motors had ₹1.49t of debt, at March 2022, which is about the same as the year before. You can click the chart for greater detail. However, it also had ₹630.3b in cash, and so its net debt is ₹860.8b.
How Healthy Is Tata Motors' Balance Sheet?
The latest balance sheet data shows that Tata Motors had liabilities of ₹1.51t due within a year, and liabilities of ₹1.30t falling due after that. Offsetting this, it had ₹630.3b in cash and ₹180.6b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₹1.99t.
Given this deficit is actually higher than the company's massive market capitalization of ₹1.42t, we think shareholders really should watch Tata Motors's debt levels, like a parent watching their child ride a bike for the first time. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Weak interest cover of 0.087 times and a disturbingly high net debt to EBITDA ratio of 7.2 hit our confidence in Tata Motors like a one-two punch to the gut. The debt burden here is substantial. Worse, Tata Motors's EBIT was down 95% over the last year. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Tata Motors's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Looking at the most recent two years, Tata Motors recorded free cash flow of 41% of its EBIT, which is weaker than we'd expect. That weak cash conversion makes it more difficult to handle indebtedness.
Our View
To be frank both Tata Motors's interest cover and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. Having said that, its ability to convert EBIT to free cash flow isn't such a worry. Taking into account all the aforementioned factors, it looks like Tata Motors has too much debt. That sort of riskiness is ok for some, but it certainly doesn't float our boat. Even though Tata Motors lost money on the bottom line, its positive EBIT suggests the business itself has potential.
