Fresnillo plc's (LON:FRES) Has Performed Well But Fundamentals Look Varied: Is There A Clear Direction For The Stock?

Fresnillo's (LON:FRES) stock up by 7.7% over the past three months. However, the company's financials look a bit inconsistent and market outcomes are ultimately driven by long-term fundamentals, meaning that the stock could head in either direction. How Do You Calculate Return On Equity?

ROE can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Fresnillo is:

We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

On the face of it, Fresnillo's ROE is not much to talk about. We then compared the company's ROE to the broader industry and were disappointed to see that the ROE is lower than the industry average of 9.6%. Therefore, Fresnillo's flat earnings over the past five years can possibly be explained by the low ROE amongst other factors.

As a next step, we compared Fresnillo's net income growth with the industry and discovered that the industry saw an average growth of 10% in the same period.

So there might be other factors at play here which could potentially be hampering growth. For example, the business has faced some headwinds.

Additionally, Fresnillo has paid dividends over a period of at least ten years, which means that the company's management is determined to pay dividends even if it means little to no earnings growth. Upon studying the latest analysts' consensus data, we found that the company is expected to keep paying out approximately 56% of its profits over the next three years. Regardless, the future ROE for Fresnillo is predicted to rise to 9.9% despite there being not much change expected in its payout ratio.

Summary

In total, we're a bit ambivalent about Fresnillo's performance. While the company does have a high rate of profit retention, its low rate of return is probably hampering its earnings growth.
