Stock Analysis
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that DCX Systems Limited (NSE:DCXINDIA) does have debt on its balance sheet. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is DCX Systems's Net Debt?
The image below, which you can click on for greater detail, shows that DCX Systems had debt of ₹2.91b at the end of March 2024, a reduction from ₹5.09b over a year. But on the other hand it also has ₹8.41b in cash, leading to a ₹5.50b net cash position.
How Strong Is DCX Systems' Balance Sheet?
The latest balance sheet data shows that DCX Systems had liabilities of ₹6.99b due within a year, and liabilities of ₹221.2m falling due after that. Offsetting these obligations, it had cash of ₹8.41b as well as receivables valued at ₹6.67b due within 12 months. So it can boast ₹7.87b more liquid assets than total liabilities.
It's good to see that DCX Systems has plenty of liquidity on its balance sheet, suggesting conservative management of liabilities. Because it has plenty of assets, it is unlikely to have trouble with its lenders. Simply put, the fact that DCX Systems has more cash than debt is arguably a good indication that it can manage its debt safely.
Importantly, DCX Systems's EBIT fell a jaw-dropping 33% in the last twelve months. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine DCX Systems's ability to maintain a healthy balance sheet going forward. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. While DCX Systems has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. During the last three years, DCX Systems burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Summing Up
While it is always sensible to investigate a company's debt, in this case DCX Systems has ₹5.50b in net cash and a decent-looking balance sheet. So while DCX Systems does not have a great balance sheet, it's certainly not too bad. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it. To that end, you should be aware of the 1 warning sign we've spotted with DCX Systems .
At the end of the day, it's often better to focus on companies that are free from net debt. You can access our special list of such companies (all with a track record of profit growth). It's free.
