Henan Ancai Hi-TechLtd (SHSE:600207) Seems To Be Using A Lot Of Debt
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Henan Ancai Hi-Tech Co.,Ltd (SHSE:600207) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Healthy Is Henan Ancai Hi-TechLtd's Balance Sheet?
The latest balance sheet data shows that Henan Ancai Hi-TechLtd had liabilities of CN¥2.48b due within a year, and liabilities of CN¥1.30b falling due after that. On the other hand, it had cash of CN¥607.4m and CN¥1.80b worth of receivables due within a year. So it has liabilities totalling CN¥1.38b more than its cash and near-term receivables, combined.
Henan Ancai Hi-TechLtd has a market capitalization of CN¥5.39b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
While Henan Ancai Hi-TechLtd's debt to EBITDA ratio (4.4) suggests that it uses some debt, its interest cover is very weak, at 0.99, suggesting high leverage. It seems that the business incurs large depreciation and amortisation charges, so maybe its debt load is heavier than it would first appear, since EBITDA is arguably a generous measure of earnings. So shareholders should probably be aware that interest expenses appear to have really impacted the business lately. Even worse, Henan Ancai Hi-TechLtd saw its EBIT tank 69% over the last 12 months. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. The balance sheet is clearly the area to focus on when you are analysing debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Our View
On the face of it, Henan Ancai Hi-TechLtd's conversion of EBIT to free cash flow left us tentative about the stock, and its EBIT growth rate was no more enticing than the one empty restaurant on the busiest night of the year. But at least its level of total liabilities is not so bad. Overall, it seems to us that Henan Ancai Hi-TechLtd's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. While Henan Ancai Hi-TechLtd didn't make a statutory profit in the last year, its positive EBIT suggests that profitability might not be far away.
