Investors Don't See Light At End Of Decibel Cannabis Company Inc.'s (CVE:DB) Tunnel And Push Stock Down 29%

Published
TSXV:DB

Decibel Cannabis Company Inc. (CVE:DB) shares have had a horrible month, losing 29% after a relatively good period beforehand. The recent drop completes a disastrous twelve months for shareholders, who are sitting on a 68% loss during that time.

Following the heavy fall in price, Decibel Cannabis' price-to-sales (or "P/S") ratio of 0.2x might make it look like a buy right now compared to the Pharmaceuticals industry in Canada, where around half of the companies have P/S ratios above 1x and even P/S above 3x are quite common. Although, it's not wise to just take the P/S at face value as there may be an explanation why it's limited.

What Does Decibel Cannabis' P/S Mean For Shareholders?

There hasn't been much to differentiate Decibel Cannabis' and the industry's revenue growth lately. One possibility is that the P/S ratio is low because investors think this modest revenue performance may begin to slide. Those who are bullish on Decibel Cannabis will be hoping that this isn't the case.

Keen to find out how analysts think Decibel Cannabis' future stacks up against the industry? In that case, our free report is a great place to start.

What Are Revenue Growth Metrics Telling Us About The Low P/S?

Decibel Cannabis' P/S ratio would be typical for a company that's only expected to deliver limited growth, and importantly, perform worse than the industry.

Retrospectively, the last year delivered a decent 8.2% gain to the company's revenues. Pleasingly, revenue has also lifted 140% in aggregate from three years ago, partly thanks to the last 12 months of growth. So we can start by confirming that the company has done a great job of growing revenues over that time.

Turning to the outlook, the next three years should generate growth of 7.3% per annum as estimated by the three analysts watching the company. That's shaping up to be materially lower than the 11% each year growth forecast for the broader industry.

In light of this, it's understandable that Decibel Cannabis' P/S sits below the majority of other companies. Apparently many shareholders weren't comfortable holding on while the company is potentially eyeing a less prosperous future.

What We Can Learn From Decibel Cannabis' P/S?

The southerly movements of Decibel Cannabis' shares means its P/S is now sitting at a pretty low level. Generally, our preference is to limit the use of the price-to-sales ratio to establishing what the market thinks about the overall health of a company.

As we suspected, our examination of Decibel Cannabis' analyst forecasts revealed that its inferior revenue outlook is contributing to its low P/S. At this stage investors feel the potential for an improvement in revenue isn't great enough to justify a higher P/S ratio. It's hard to see the share price rising strongly in the near future under these circumstances.
