Most readers would already be aware that AtkinsRéalis' (TSE:ATRL) stock increased significantly by 22% over the past three months. But the company's key financial indicators appear to be differing across the board and that makes us question whether or not the company's current share price momentum can be maintained. In this article, we decided to focus on AtkinsRéalis' ROE.

Return on equity or ROE is a key measure used to assess how efficiently a company's management is utilizing the company's capital. In simpler terms, it measures the profitability of a company in relation to shareholder's equity.

How Do You Calculate Return On Equity?

Return on equity can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for AtkinsRéalis is:

9.3% = CA$305m ÷ CA$3.3b (Based on the trailing twelve months to March 2024).

The 'return' is the profit over the last twelve months. So, this means that for every CA$1 of its shareholder's investments, the company generates a profit of CA$0.09.

What Has ROE Got To Do With Earnings Growth?

So far, we've learned that ROE is a measure of a company's profitability. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.

AtkinsRéalis' Earnings Growth And 9.3% ROE

When you first look at it, AtkinsRéalis' ROE doesn't look that attractive. A quick further study shows that the company's ROE doesn't compare favorably to the industry average of 16% either. Therefore, AtkinsRéalis' flat earnings over the past five years can possibly be explained by the low ROE amongst other factors.

As a next step, we compared AtkinsRéalis' net income growth with the industry and were disappointed to see that the company's growth is lower than the industry average growth of 13% in the same period.

Is AtkinsRéalis Using Its Retained Earnings Effectively?

AtkinsRéalis' low three-year median payout ratio of 14%, (meaning the company retains86% of profits) should mean that the company is retaining most of its earnings and consequently, should see higher growth than it has reported.

Moreover, AtkinsRéalis has been paying dividends for at least ten years or more suggesting that management must have perceived that the shareholders prefer dividends over earnings growth. Our latest analyst data shows that the future payout ratio of the company is expected to drop to 3.4% over the next three years. Accordingly, the expected drop in the payout ratio explains the expected increase in the company's ROE to 13%, over the same period.

Conclusion

On the whole, we feel that the performance shown by AtkinsRéalis can be open to many interpretations. While the company does have a high rate of profit retention, its low rate of return is probably hampering its earnings growth.
