These 4 Measures Indicate That Beacon Roofing Supply (NASDAQ:BECN) Is Using Debt Reasonably Well

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. A Look At Beacon Roofing Supply's Liabilities

The latest balance sheet data shows that Beacon Roofing Supply had liabilities of US$1.62b due within a year, and liabilities of US$1.94b falling due after that. Offsetting these obligations, it had cash of US$188.9m as well as receivables valued at US$965.1m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$2.41b.

This is a mountain of leverage relative to its market capitalization of US$3.68b. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Beacon Roofing Supply has net debt worth 2.2 times EBITDA, which isn't too much, but its interest cover looks a bit on the low side, with EBIT at only 4.1 times the interest expense. While these numbers do not alarm us, it's worth noting that the cost of the company's debt is having a real impact. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. On the plus side, this leverage can boost shareholder returns, but the potential downside is more risk of loss, so it's worth monitoring the balance sheet.
