There's Reason For Concern Over CDON AB's (STO:CDON) Massive 30% Price Jump
CDON AB (STO:CDON) shareholders would be excited to see that the share price has had a great month, posting a 30% gain and recovering from prior weakness. Not all shareholders will be feeling jubilant, since the share price is still down a very disappointing 26% in the last twelve months.
After such a large jump in price, you could be forgiven for thinking CDON is a stock not worth researching with a price-to-sales ratios (or "P/S") of 1.8x, considering almost half the companies in Sweden's Multiline Retail industry have P/S ratios below 0.8x. Although, it's not wise to just take the P/S at face value as there may be an explanation why it's as high as it is.

What Does CDON's Recent Performance Look Like?
While the industry has experienced revenue growth lately, CDON's revenue has gone into reverse gear, which is not great. Perhaps the market is expecting the poor revenue to reverse, justifying it's current high P/S.. If not, then existing shareholders may be extremely nervous about the viability of the share price.

In order to justify its P/S ratio, CDON would need to produce impressive growth in excess of the industry.
In reviewing the last year of financials, we were disheartened to see the company's revenues fell to the tune of 5.9%. The last three years don't look nice either as the company has shrunk revenue by 12% in aggregate. Accordingly, shareholders would have felt downbeat about the medium-term rates of revenue growth.
Shifting to the future, estimates from the lone analyst covering the company suggest revenue should grow by 12% per annum over the next three years. With the industry predicted to deliver 19% growth per annum, the company is positioned for a weaker revenue result.
With this in consideration, we believe it doesn't make sense that CDON's P/S is outpacing its industry peers. Apparently many investors in the company are way more bullish than analysts indicate and aren't willing to let go of their stock at any price. Only the boldest would assume these prices are sustainable as this level of revenue growth is likely to weigh heavily on the share price eventually.
What Does CDON's P/S Mean For Investors?
CDON shares have taken a big step in a northerly direction, but its P/S is elevated as a result. Typically, we'd caution against reading too much into price-to-sales ratios when settling on investment decisions, though it can reveal plenty about what other market participants think about the company.
It comes as a surprise to see CDON trade at such a high P/S given the revenue forecasts look less than stellar. When we see a weak revenue outlook, we suspect the share price faces a much greater risk of declining, bringing back down the P/S figures. Unless these conditions improve markedly, it's very challenging to accept these prices as being reasonable.
It's always necessary to consider the ever-present spectre of investment risk. We've identified 2 warning signs with CDON, and understanding these should be part of your investment process.
