Is Chin Yang Industry (KRX:003780) A Risky Investment?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Chin Yang Industry Co., Ltd. (KRX:003780) makes use of debt. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Chin Yang Industry's Net Debt?

As you can see below, Chin Yang Industry had ₩14.5b of debt at June 2025, down from ₩16.2b a year prior. However, it also had ₩9.60b in cash, and so its net debt is ₩4.92b.

How Healthy Is Chin Yang Industry's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Chin Yang Industry had liabilities of ₩23.3b due within 12 months and liabilities of ₩5.89b due beyond that. Offsetting these obligations, it had cash of ₩9.60b as well as receivables valued at ₩16.4b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₩3.12b.

Of course, Chin Yang Industry has a market capitalization of ₩100.6b, so these liabilities are probably manageable. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Chin Yang Industry's net debt is only 0.40 times its EBITDA. And its EBIT easily covers its interest expense, being 80.6 times the size. So we're pretty relaxed about its super-conservative use of debt. The good news is that Chin Yang Industry has increased its EBIT by 6.3% over twelve months, which should ease any concerns about debt repayment. The balance sheet is clearly the area to focus on when you are analysing debt. But it is Chin Yang Industry's earnings that will influence how the balance sheet holds up in the future. So when considering debt, it's definitely worth looking at the earnings trend. Click here for an interactive snapshot.

Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. Over the last three years, Chin Yang Industry reported free cash flow worth 18% of its EBIT, which is really quite low. That limp level of cash conversion undermines its ability to manage and pay down debt.

Our View

The good news is that Chin Yang Industry's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. But truth be told we feel its conversion of EBIT to free cash flow does undermine this impression a bit. All these things considered, it appears that Chin Yang Industry can comfortably handle its current debt levels. Of course, while this leverage can enhance returns on equity, it does bring more risk, so it's worth keeping an eye on this one. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it. These risks can be hard to spot. Every company has them, and we've spotted 2 warning signs for Chin Yang Industry you should know about.
