Should Weakness in Trend Micro Incorporated's (TSE:4704) Stock Be Seen As A Sign That Market Will Correct The Share Price Given Decent Financials?

Trend Micro (TSE:4704) has had a rough three months with its share price down 27%. However, stock prices are usually driven by a company’s financials over the long term, which in this case look pretty respectable. Particularly, we will be paying attention to Trend Micro's ROE today.

What Has ROE Got To Do With Earnings Growth?

So far, we've learned that ROE is a measure of a company's profitability. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Generally speaking, other things being equal, firms with a high return on equity and profit retention, have a higher growth rate than firms that don’t share these attributes.

First thing first, we like that Trend Micro has an impressive ROE. Additionally, the company's ROE is higher compared to the industry average of 14% which is quite remarkable. For this reason, Trend Micro's five year net income decline of 4.7% raises the question as to why the high ROE didn't translate into earnings growth. So, there might be some other aspects that could explain this. These include low earnings retention or poor allocation of capital.

So, as a next step, we compared Trend Micro's performance against the industry and were disappointed to discover that while the company has been shrinking its earnings, the industry has been growing its earnings at a rate of 14% over the last few years.

With a high three-year median payout ratio of 71% (implying that 29% of the profits are retained), most of Trend Micro's profits are being paid to shareholders, which explains the company's shrinking earnings. With only a little being reinvested into the business, earnings growth would obviously be low or non-existent.

In addition, Trend Micro has been paying dividends over a period of at least ten years suggesting that keeping up dividend payments is way more important to the management even if it comes at the cost of business growth.
