We Think That There Are More Issues For CAREER (TSE:6198) Than Just Sluggish Earnings
CAREER CO., LTD.'s (TSE:6198) recent weak earnings report didn't cause a big stock movement. Our analysis suggests that along with soft profit numbers, investors should be aware of some other underlying weaknesses in the numbers.

A Closer Look At CAREER's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.
CAREER has an accrual ratio of 0.77 for the year to September 2024. Statistically speaking, that's a real negative for future earnings. To wit, the company did not generate one whit of free cashflow in that time. Even though it reported a profit of JP¥249.0m, a look at free cash flow indicates it actually burnt through JP¥110m in the last year. We saw that FCF was JP¥770m a year ago though, so CAREER has at least been able to generate positive FCF in the past. The good news for shareholders is that CAREER's accrual ratio was much better last year, so this year's poor reading might simply be a case of a short term mismatch between profit and FCF. Shareholders should look for improved cashflow relative to profit in the current year, if that is indeed the case.

Our Take On CAREER's Profit Performance
As we have made quite clear, we're a bit worried that CAREER didn't back up the last year's profit with free cashflow. As a result, we think it may well be the case that CAREER's underlying earnings power is lower than its statutory profit. But the good news is that its EPS growth over the last three years has been very impressive.
