It might seem bad, but the worst that can happen when you buy a stock (without leverage) is that its share price goes to zero. But if you buy shares in a really great company, you can more than double your money. For instance the Polycab India Limited (NSE:POLYCAB) share price is 158% higher than it was three years ago. How nice for those who held the stock! Meanwhile the share price is 1.5% higher than it was a week ago.

So let's assess the underlying fundamentals over the last 3 years and see if they've moved in lock-step with shareholder returns.

Our analysis indicates that POLYCAB is potentially overvalued!

In his essay The Superinvestors of Graham-and-Doddsville Warren Buffett described how share prices do not always rationally reflect the value of a business. One imperfect but simple way to consider how the market perception of a company has shifted is to compare the change in the earnings per share (EPS) with the share price movement.

Polycab India was able to grow its EPS at 16% per year over three years, sending the share price higher. This EPS growth is lower than the 37% average annual increase in the share price. So it's fair to assume the market has a higher opinion of the business than it did three years ago. That's not necessarily surprising considering the three-year track record of earnings growth.

The image below shows how EPS has tracked over time (if you click on the image you can see greater detail).

What About Dividends?

It is important to consider the total shareholder return, as well as the share price return, for any given stock. The TSR is a return calculation that accounts for the value of cash dividends (assuming that any dividend received was reinvested) and the calculated value of any discounted capital raisings and spin-offs. It's fair to say that the TSR gives a more complete picture for stocks that pay a dividend. We note that for Polycab India the TSR over the last 3 years was 163%, which is better than the share price return mentioned above. This is largely a result of its dividend payments!

A Different Perspective

We're pleased to report that Polycab India rewarded shareholders with a total shareholder return of 11% over the last year. That includes the value of the dividend. The TSR has been even better over three years, coming in at 38% per year. It's always interesting to track share price performance over the longer term. But to understand Polycab India better, we need to consider many other factors. Consider for instance, the ever-present spectre of investment risk. We've identified 1 warning sign with Polycab India , and understanding them should be part of your investment process.
