Australian Ethical Investment's (ASX:AEF) Shareholders Will Receive A Bigger Dividend Than Last Year

Australian Ethical Investment Limited (ASX:AEF) has announced that it will be increasing its dividend from last year's comparable payment on the 19th of September to A$0.09. Despite this raise, the dividend yield of 1.9% is only a modest boost to shareholder returns.

Australian Ethical Investment's Projected Earnings Seem Likely To Cover Future Distributions

The dividend yield is a little bit low, but sustainability of the payments is also an important part of evaluating an income stock. Prior to this announcement, Australian Ethical Investment's dividend made up quite a large proportion of earnings but only 60% of free cash flows. Since the dividend is just paying out cash to shareholders, we care more about the cash payout ratio from which we can see plenty is being left over for reinvestment in the business.

Looking forward, earnings per share is forecast to rise by 87.0% over the next year. Assuming the dividend continues along the course it has been charting recently, our estimates show the payout ratio being 48% which brings it into quite a comfortable range.

Dividend Volatility

The company's dividend history has been marked by instability, with at least one cut in the last 10 years. Since 2015, the dividend has gone from A$0.02 total annually to A$0.14. This works out to be a compound annual growth rate (CAGR) of approximately 21% a year over that time. Australian Ethical Investment has grown distributions at a rapid rate despite cutting the dividend at least once in the past. Companies that cut once often cut again, so we would be cautious about buying this stock solely for the dividend income.

Dividend Growth Could Be Constrained

Given that the dividend has been cut in the past, we need to check if earnings are growing and if that might lead to stronger dividends in the future. It's encouraging to see that Australian Ethical Investment has been growing its earnings per share at 16% a year over the past five years. Recently, the company has been able to grow earnings at a decent rate, but with the payout ratio on the higher end we don't think the dividend has many prospects for growth.

Our Thoughts On Australian Ethical Investment's Dividend

Overall, this is probably not a great income stock, even though the dividend is being raised at the moment. The payments haven't been particularly stable and we don't see huge growth potential, but with the dividend well covered by cash flows it could prove to be reliable over the short term. We don't think Australian Ethical Investment is a great stock to add to your portfolio if income is your focus.

Still, investors need to consider a host of other factors, apart from dividend payments, when analysing a company.
